Key Investment Insights
- Reducing Balance Advantage: As you pay off principal, monthly interest declines systematically while principal repayment accelerates.
- Match Tenure with Cash Flow: A shorter tenure (15 yrs vs 20 yrs) increases monthly EMI by ~15% but slashes your total interest payable by 30%–35%.
- Tax Benefits (Old Tax Regime): Claim up to ₹2,00,000/yr under Section 24(b) for interest and up to ₹1,50,000/yr under Section 80C for principal repayment (self-occupied properties).
- Review Interest Rate Concessions: Check with your lender annually for MCLR / repo-linked benchmark resets or balance transfer options.

Financial Formula & Mechanics
Mathematical principles behind this model
Indian banks and Housing Finance Companies (HFCs) calculate home loan interest using the monthly reducing balance method. Each EMI comprises two components: interest on the outstanding loan balance for that month, with the remainder reducing the principal. In early years, interest forms the largest slice; as the balance drops, principal repayment accelerates.
Frequently Asked Questions
What is the reducing balance method in Home Loans?
In the monthly reducing balance method, interest is calculated strictly on the outstanding loan amount at the beginning of each month, not on the original loan amount. As you pay each EMI, the principal balance shrinks, meaning less interest is charged in every subsequent month.
Are there any penalties for prepaying a Home Loan in India?
No. According to Reserve Bank of India (RBI) guidelines, banks and housing finance companies (HFCs) cannot charge any prepayment penalty or foreclosure fees on floating-rate home loans sanctioned to individual borrowers, regardless of whether prepayment is partial or full.
How do tax deductions on Home Loans work (Old Tax Regime)?
Under the Old Tax Regime, you can claim two major deductions for a self-occupied property: (1) Section 24(b): Up to ₹2,00,000 per financial year on interest paid. (2) Section 80C: Up to ₹1,50,000 per financial year on principal repaid (subject to the overall ₹1.5L 80C limit). Note that under the New Tax Regime, these deductions are not available for self-occupied properties.
Should I prepay my home loan or invest in an equity mutual fund SIP?
If your home loan interest rate is 8.5% and diversified equity mutual funds have historically compounded at 12%–14% CAGR, investing the surplus may generate a higher post-tax net corpus over 10+ years. However, prepaying your home loan gives a guaranteed, risk-free savings of 8.5% interest and eliminates debt stress. A balanced hybrid approach (prepaying partly + systematic SIP) is often optimal for HNIs.
